Insurance Funds & Auto-Deleveraging (ADL), Explained
How derivatives exchanges absorb bad debt: the loss-absorption waterfall from margin to liquidation to the insurance fund to auto-deleveraging (ADL).
Leverage means some positions will blow through their margin faster than they can be closed. What happens to that shortfall is one of the most important — and least understood — parts of running a derivatives venue. The answer is a loss-absorption waterfall ending in the insurance fund and, as a last resort, auto-deleveraging.
The loss-absorption waterfall
When a leveraged position goes bad, the exchange works down a sequence to keep the book solvent:

Most of the time it stops at step 2. Steps 3 and 4 exist for the tail — the violent moves where a position can't be liquidated at or above its bankruptcy price.
The insurance fund
The insurance fund is a reserve pool that covers losses exceeding a liquidated position's margin. It's funded two ways: exchange contributions, and the excess from liquidations closed at a price better than bankruptcy price (CCN, Datawallet). In calm markets it grows; in crashes it's drawn down. A healthy, transparent fund is a real trust signal for traders.
Auto-deleveraging (ADL) — the last line
When a bankrupt position can't be absorbed by the market and the insurance fund falls short, the exchange forcibly closes opposing positions to restore solvency. Traders are ranked in an ADL queue by a combination of profitability and effective leverage — the biggest, highest-leverage winners on the other side get cut first (Cube, Bybit).
What operators should take from this
- Size and fund the insurance pool deliberately — it's your buffer between normal liquidations and the ADL nightmare that erodes trader trust.
- Make it transparent. Publishing insurance-fund balance and ADL mechanics signals maturity.
- Tune liquidation aggressiveness so positions close before they go bankrupt — the best ADL rate is one traders never see.
All of this rides on the risk and liquidation engine; the insurance fund and ADL are its safety net, not a substitute for getting liquidation right.
